Hindustan Construction Company – Disappointing set of results: Aditya Birla Money

Result Analysis
 Execution muted; Order Inflow guidance positive: Company’s sales declined by
15.8% YoY to ~`9.8bn below our and street expectations. The company’s order book
stands at~ `149.4bn (29% hydro, 40% transport, 19% water and 12% nuclear and
others). Execution was badly impacted mainly due to issues in Kashmir which stalled the
execution of Kishanganga project (project value of ~`27bn). The order inflow outlook in
the medium term is muted; however the management has guided to bag orders to the
tune of `50bn in FY14 which is positive despite the weak macro environment. We expect
HCC to bag orders worth ~`29.7bn in FY14. The company’s execution is likely to pick up
in FY14 as transportation projects share in the overall order book pie has increased and
we expect the FY14 revenues to be at ~`41bn.
 Operating margin still under pressure: During 4QFY13, the company’s operating
margin expanded by 153bps YoY; however contracted by 163bps QoQ to 9.1%.
Operating margin were below our as well as street estimates mainly led by higher raw
material expenses. We expect the operating margin to be at ~10% levels for FY14 and
FY15 as the share of high margin hydro projects is coming down.
 Loss widens to `742mn; forex loss adds to the woes: Company reported a net loss of
`742mn during 4QFY13 higher than our expectations mainly due to execution delays and
forex loss. HCC booked a forex loss of `115.5mn during Q4FY13 as against a gain of
~`10mn during 4QFY12. Interest costs were down 13% YoY at `1,318mn mainly on the
back of corporate debt restructuring.
Other Key Highlights:
 Karl Steiner AG; another quarter of strong performance: The Company’s sales grew
by ~5% YoY during FY13 to ~`44.5bn, while it’s PAT increased by 3x to ~0.5bn
duringFY13. During the quarter company received order inflows of ~`4.9bn while it has a
backlog of `70.5bn giving us revenue visibility of 1.5-2 years. Karl Steiner is sitting on a
health cash position of ~`9.3bn.
 HCC Infrastructure: The company has achieved 59% progress on Baharampore-
Farakka and 47% progress on Farakka-Raiganj BOT projects and Commercial operation
& toll collection of West Bengal project (NH34) expected later this year.
 Lavasa; Work gathering pace - The construction work has started and ~410 units are
further ready to be handed over. On the institutional front it signed a deal with S.K
enterprises for a 0.55 acre plot for a consideration of `45mn (highest price per acre till
date).
Outlook and Valuations:
HCC has posted a weak set of results on the top-line as well as operating front. On the
profitability front interest costs have been contained mainly due to the debt restructuring
programme. The company’s focus for FY14 is clearly on lowering its debt and monetizing its
assets which we believe is difficult at this stage given the unfavorable market conditions. We
expect execution to slowly pick up pace and estimate HCC’s top-line to increase by 6.2%
during FY14 and 9.6% in FY15, while we expect its operating margin at 10% levels. Given the
stretched balance sheet (~4x) interest costs are likely to take a toll on profitability and we
expect HCC to continue post losses in FY14 and FY15.
Infrastructure segment is still under severe pressure and we do not foresee the situation
improving in the near term. Post, the recent RBI rate cuts interest costs for infrastructure
companies are likely to decline marginally. HCC’s balance sheet is highly leveraged and with
low visibility on asset monetization and high interest cost all are likely to impact HCC’s
profitability negatively. Lavasa continues to be an overhang on the stock and hence till further
clarity emerges we recommend “Hold” rating on the stock. At the CMP, the stock trades at
0.9xFY15E P/B and 11.9x FY15E EV/EBITDA.

Hindustan Construction Company – Riding through rough weather:: Aditya Birla Co

Result Analysis
 Sales increase marginally by 4%; order inflows showing signs of improvement:
Company’s sales increased marginally by 4% y-o-y to `8,657mn in line with our
expectations. The company’s order book stands at~ `150.1bn (32% hydro, 33% transport,
21% water and 14% nuclear and others), with an strong order inflow of `19,070 mn. The
order inflow outlook remains bleak as industrial capex has slowed down and also many
projects are facing execution issues on account of which top-line growth is likely to be
sluggish for FY13.
 Operating profit jump by 106bps y-o-y and 582bps q-o-q: During 2QFY13, the
company’s operating profit jumped by 13.7% y-o-y to `1,121mn, while the operating
margin improved by 106bps y-o-y and 582bps q-o-q to 12.9% due to better top-line
growth and better cost control management. We expect the operating margin to be at
~10% levels as the share of high margin hydro projects is coming down.
 Operating profits and higher other income lead to lower losses; Higher debt and
interest costs still an overhang: Company reported a net loss of `178mn during
2QFY13 below our as well as street estimates due to better operating performance and
higher other income. The company reported a forex gain of `59mn and an exceptional
item of `21.7mn on account of reversal of interest costs due to debt restructuring. Interest
cost rose by 21.1% y-o-y to `1,301 mn.
Other Key Highlights:
 Karl Steiner AG; another quarter of strong order inflows: The Company has a strong
order backlog of CHF.1.45bn (~`84bn) while the Company reported a turnover of
CHF185.6mn (~`10.8bn) and inflows to the tune of ~CHF131 mn(~`7.6bn).
 HCC Infrastructure: Dhule Palesner Highway has achieved 100% completion for Phase I
while Phase II is progressing well.HCC Infrastructure is expecting a revised toll
notification for the Dhule Palesnar Highway. Execution of West Bengal projects (NH34)
underway and is ~35% complete.
 Change in Order book mix –Likely to augur well for the company: On the basis of
current order book mix we believe FY14 onwards top-line is likely to pick up as share of
high gestation hydro projects(32% hydro,33% transport) is coming down, however
operating margin are also likely to take a hit since hydro projects are comparatively higher
margin projects. The major positive which the company is likely to witness on account of
change in order book mix is working capital cycle which is likely to improve FY14 onwards
as transportation and other orders are lower gestation projects.
Outlook and Valuations:
HCC has posted good set of results on the top-line as well as operating front; Top-line is likely
to be sluggish during FY13 due to execution issues and lower capex investments; however
operating performance has improved and is likely to stabilize on account of various cost control
measures. Profitability has been hit badly on account of higher debt and interest costs. Despite
CDR package and control in capex, debt and interest costs are showing no signs of
stabilization and are increasing which is likely to take a toll in its profitability.
Factoring in a) muted order inflows b) improvement in operating performance we maintain our
top-line estimates and marginally increase our operating margin estimates (~20bps); however
interest costs and debt levels are showing no signs of improvement and hence we revise
interest costs upwards. Considering the above factors we revise our FY13 and FY 14 to loss of
`1,797mn (previously loss of `1,856mn) and loss of `1,416mn (previously loss of `1,305mn)
respectively.
Infrastructure segment has been under severe pressure and we not foresee the situation
improving in the near term. HCC has witnessed muted top-line growth however operating
margins are showing signs of stabilisation. The company’s balance sheet is highly leveraged
and with low visibility on fund raising, high debt and interest cost burden are likely to be an
overhang on the stock to and hence we maintain our “Hold rating” on the stock. At the CMP,
the stock trades at 1.1xFY14E P/B and 14.6x FY14E EV/EBITDA.

Execution remained muted with revenue coming 5% below our estimate at Rs11.6 bn. Order inflow in Q4FY12 remained subdued at Rs3.1 bn. The biggest negative surprise for the quarter came in the form of lower than expected OPM (7.6% V/s IDBIe of 12.0%). Consequently, EBITDA came 40% below estimate at Rs878 mn. HCC reported a net loss of Rs542 mn, against our estimate of Rs200 mn loss. Despite some improvement in execution, we expect HCC to continue to report a net loss in FY13/FY14. We have lowered our TP for HCC to Rs20 (Rs22 earlier) due to reduction in our target EV/EBITDA multiple to 4.5x (earlier 5x) and downward revision in our OPM estimates. Maintain REDUCE.
Key Highlights
 Revenue 5% below estimate at Rs11.6 bn; order inflow remains weak
Revenue declined by 5% YoY to Rs11.6 bn, against our estimate of Rs12.1 bn. This is the third successive quarter when HCC has reported a YoY decline in revenue. Order inflow in Q4FY12 remained subdued at Rs3.1 bn (Rs18.9 bn in FY12). Consequently, O/B declined 6% QoQ to Rs153.4 bn.
 OPM 440bps below estimate; EBITDA 40% below expectation
OPM at 7.6% was significantly below our estimate of 12% (11% in FY12). Consequently, EBITDA was 40% below estimate at Rs878 mn. The margin contraction is likely on account of business restructuring and distribution of overheads on the lower turnover. The management has guided for an EBITDA margin of 11.0% in FY13.
 Net interest expense up 19% QoQ; Reported net loss of Rs542 mn
Net interest expense increased 19% QoQ to Rs1.2 bn and was in-line with our estimate. The company reported a net loss of Rs542 mn, against our estimate of Rs200 mn loss.
 Subsidiary performance
Karl Steiner reported Revenue and PAT of Rs40bn and Rs158mn, respectively for FY12. The company has a current O/B of Rs82.9 bn. However, Lavasa and HCC Infra reported a net loss of Rs1.4 bn and 1.6 bn, respectively for FY12. HCC commenced tolling on the Dhule – Palasner BOT in Q4FY12 and the initial collections are in-line with management expectations. During the quarter, Lavasa launched 0.25msf of residential space, which the management claim got sold out completely.
 Maintain REDUCE; TP revised to Rs20
Despite some improvement in execution, we expect HCC to continue to report net losses in FY13 and FY14. We have kept our subsidiary valuation estimate unchanged at Rs49 per share. However, our value for the standalone business stands revised to negative Rs29 per share (earlier negative Rs27) due to reduction in our target EV/EBITDA multiple to 4.5x (earlier 5x) and downward revision in our OPM estimates. Consequently, we have revised our TP for HCC to Rs20 (Rs22 earlier). We maintain our REDUCE rating on HCC.

A   q u a r t e r   f u l l   o f   o n e   o f f s …
HCC’s Q3FY12 operating performance  (though ~94% is used to serve
debt) was broadly in line with expectations. The one off provisions
relating to cost escalations, losses  in projects and forex losses led to a
sharp expansion in losses in Q3 FY12. Adjusting for these one-offs, HCC’s
losses were lower than expected on account of lower-than-anticipated
interest cost with lower use of CC*  limit in the quarter. Going ahead,
while, the conditional approval for  Lavasa’s Phase I development is
positive news, the EPC business remains a drag due to stretched working
capital, slower execution and delays.
ƒ One-offs lead to higher losses…
HCC reported losses of | 130.4 crore vs. our estimates of |  44.6 crore
in Q3FY12 due to one-offs relating to cost escalations, losses in
projects, forex losses, etc. Adjusting for these one-offs, the losses came
at | 24.8 crore, lower than our estimates due to better-than-expected
margins (11.7% vs. our estimates of 11.5%) and lower interest cost.
ƒ Conditional approval for Lavasa Phase I…
During Q3FY12, ministry of environment & forest (MoEF) accorded
conditional approval to Lavasa Corporation for development of phase I
at Lavasa involving development of 2000 hectares. This is a positive
development for HCC as monthly losses of | 55 crore have stopped and
construction has resumed. However, we would like to see further
progress at Lavasa in terms of development & debt restructuring.
ƒ Operating profits still struggling to serve debts…
Interest  expenses  at  94.4%  of  EBITDA  mean  that  almost  the  entire
operating profits are used to service debts. With the stretched working
capital, high raw material cost and execution rate yet to pick up, HCC’s
EPC business remains a major drag. Improvement in working capital
would remain key for HCC for any improvement, going ahead.
V a l u a t i o n
At the CMP, the stock is trading at 1x FY13 P/BV. While conditional
resolution of the Lavasa issue is  positive news, the EPC business has
become a major drag due to slower execution, sharp increase in debt and
deteriorating working capital. We have assigned a  HOLD rating to the
stock with a target price of | 20/share.

Hindustan Construction’s (HCC) Q3FY12 numbers were disappointing at
the operating level with both revenue and EBIDTA coming in below our
estimates. However, lower‐than‐expected interest costs meant that loss
of INR249mn at the PBT level was lower than expected. However,
extraordinary expenses of INR1.6bn resulted in reported loss of INR1.3bn
which was much higher than our estimate. We maintain ‘HOLD’ with
SOTP‐based target price of INR25/share.
Execution continues to disappoint
HCC reported a loss of INR1.3bn in Q3FY12 (including extraordinary expenses of
INR1.6bn ) against a profit of INR80mn in Q3FY11, driven by slower execution, decline
in EBITDA margin and substantially higher interest costs. Revenue fell ~6% YoY to
INR9.5bn (against our expectation of INR10.5bn). EBITDA margin also declined 140bps
YoY due to operating de‐leverage. While interest costs shot up ~39% YoY to INR1bn,
they were still below our INR1.3bn estimate; this meant that loss at PBT level of
INR249mn was better than our expectation of INR 396 mn
Phase I of Lavasa gets environment clearance; work resumes
The Ministry of Environment has given environment clearance to phase I of Lavasa.
Post this, HCC has resumed work and is in the process of getting the site mobilised.
However, we believe the company’s tight financial condition means that progress on
the project will continue to be slow.
Outlook and valuations: Weak performance; maintain ‘HOLD’
We have calibrated our estimates for FY12 considering the performance in the first
three quarters of the year. We are introducing FY14 estimates. We have revised down
our SOTP‐based target price to INR25/share (INR30 earlier) taking into account the
performance of the EPC business which is expected to make a loss at the net level in
FY12 and in FY13 at the standalone level. We expect the medium term outlook to
remain challenging due to the stretched balance sheet and high interest rates. We
maintain ‘HOLD’ recommendation on the stock.

HCC-led JV bags order worth `987cr
Hindustan Construction Company (HCC) in a joint venture with DSD Brouckenbau
GmbH, Germany, and VNR Infrastructures Ltd. has bagged an order worth `987cr
from Northeast Frontier Railway to construct the superstructure of Bogibeel railcum-
road bridge over river Brahmaputra near Dibrugarh, Assam. HCC’s share in
this order is 51% (`503cr), DSD Brouckenbau GmbH has 20% share and VNR
Infrastructures Ltd. has a share of 29%.

Bogibeel rail-cum-road bridge will be a double-decked bridge having two railway
tracks on the lower deck and a three-lane road on the upper deck. The road level
will be 10.5 meters above the railway line. The total length of the bridge will be
4.3km. The project will be completed in 48 months. With this order, HCC’s
outstanding order book now stands at ~`16,678cr (4.1x FY2011 revenue). Owing
to concerns such as uncertainty on Lavasa project (on the complete project as
clearance from MOEF was for Phase 1only), slowdown in order inflow, high
debt and stretched working capital we maintain our Neutral view on the stock.

The Ministry of Environment & Forest (MoEF) accorded conditional
approval to Lavasa Corporation for phase I involving development of
2000 hectares as all the five pre-condition were met with credible action
taken by the state government in  the last week (Maharashtra State
Pollution Control Board filed criminal proceeding against Lavasa
Corporation and its directors for alleged environmental violations). This is
a positive development for HCC as the monthly losses of | 55 crore would
stop and construction work will begin shortly. However, we would like to
see further progress at Lavasa in terms of development and debt
restructuring (it has debt outstanding of | 2210 crore as on FY11).
ƒ Conditional approval granted to Lavasa…
After putting it on hold for a year, MoEF accorded conditional approval
to Lavasa Corporation for the development of phase I at Lavasa. Phase I
development involves development  of 2000 hectares (residential –
618.2 hectares), commercial - 33.7 hectares, hotels - 72.8 hectares,
institutional – 207 hectares, open space – 908 hectares and other
activities – 209 hectares).
In the last week, Maharashtra State Pollution Control Board filed
criminal proceedings against Lavasa Corporation and its directors for
alleged environmental violations in the Lavasa Township project. With
this credible action by the state  government, all five pre-conditions of
MoEF have been met and approval has been allotted with further
conditions (please refer conditions here). The remaining four precondition  were related to 5% of the project cost earmarked  for
environmental restoration fund, corporate social responsibility (CSR),
revised development plan and undertaking that such an act would not
get repeated.
V a l u a t i o n
At the CMP, the stock is trading at  1.1x FY13 P/BV. This is a positive
development for HCC as the monthly losses of | 55 crore would stop and
construction work would begin shortly. However, we would like to see
further progress at Lavasa in  terms of development and debt
restructuring (it has debt outstanding of | 2210 crore as on FY11). Hence,
we maintain our HOLD recommendation and price target of | 27.

Stock Strategy: Consider going long on HCC, short on JP Associates :: Business Line

Please Share:: Bookmark and Share India Equity Research Reports, IPO and Stock News
Visit http://indiaer.blogspot.com/ for complete details

JP Associates (Rs 76): The long-term outlook remains negative for JP Associates. Only a close above Rs 132 will change the outlook to positive. In the short term, the stock is likely to move in a slightly broader range of Rs 87-62.5. The stock finds immediate support at Rs 70 and resistance at Rs 82.
F&O pointers: The JP Associates November futures added fresh short positions on Friday. Option trading indicates a negative bias, as puts witnessed unwinding of open interest positions. At the same time, calls added fresh positions.
Strategy: Traders could consider going short on JP Associates. The stop-loss can be placed at Rs 80 for an initial target of Rs 73 and then Rs 70. This strategy is for traders who can stomach high risk since JP Associates is a high beta stock, and will swing more than the benchmark index.
Traders could also consider (selling) writing 80 call on JP Associates. It closed on Friday at Rs 1.10. The maximum profit is the premium collected, while the loss could be unlimited if JP Associates moved sharply above Rs 80 at the time of expiry. Market lot is 4,000 shares a contract.
Hindustan Construction (Rs 28): The long-term outlook remained negative for Hindustan Construction Company (HCC). However, in the short-term, the stock could see some resilience. The stock now finds immediate resistance at Rs 34 and support at Rs 27.
F&O pointers: The Hindustan Construction Company November futures added fresh short positions on Friday. Despite that the stock is moving up. While option trading is not that active, cues available from it indicate that Rs 27.5 could act as a strong support (as that call witnessed unwinding of open interest positions).
Strategy: Traders could consider going long on Hindustan Construction, keeping the stop-loss at Rs 27.5 for an initial target of Rs 32. Trail the stop-loss so as to protect profit potential. In case JP Associates opens on a positive note on Monday, investors can keep the stop-loss at day's opening for the recommended target. Market lot is 8,000 shares a contract.
Note: Both the strategies are for traders who have a penchant for risk, as the market lot is high.
Follow-up: We had recommended a short on Tata Global Beverages and VIP Industries. The latter achieved our initial target. The strategy on Tata Global is still in the money. As mentioned in the last column, the stock is a slow mover. Traders could consider holding on to the position with the mentioned stop loss.

For 2QFY2012, HCC’s numbers came in much lower than our and street
expectations. As of 2QFY2012, the company’s total outstanding order book
stands at `16,175cr (excluding L1 orders of `2,077cr), with no order inflow
during the quarter. Owing to HCC’s poor performance in 2QFY2012 and given
the headwinds faced by the infrastructure sector, we are revising our estimates
downwards for FY2012 and FY2013. Further, owing to concerns such as
uncertainty on Lavasa project, slowdown in order inflow, high debt and stretched
working capital, we remain Neutral on the stock.
Abysmal performance on all fronts: On the top-line front, HCC’s revenue
declined by 6.3% yoy to `828.6cr (`884.6cr), against our estimate of `946.5cr,
due to slowdown in execution. EBITDAM came in at 11.3% (12.8%), a dip of
150bp yoy and lower than our estimate of 13.2% on account of commodity price
pressures and fixed overheads not covered by lower revenue. On the earnings
front, HCC reported a loss of `40.5cr vs. profit of `12.1cr in 2QFY2011, against
our estimated loss of `7.4cr. Shocking performance on the bottom-line front was
due to lower revenues, compression on EBITDA margin front and higher interest
cost (`107.4cr, 60.2%/15.2% yoy/qoq jump).
Outlook and valuation: On the valuations front, at current levels, the stock trades
at 41.0x PE and 1.2x P/BV on FY2013E standalone basis. We have valued HCC
on an SOTP basis with a fair value of `44/share by assigning 6x FY2013E
earnings (standalone). The company’s real estate venture has been valued on
NAV basis and its BOT assets have been valued by giving a 30% discount to P/E
deal. Our fair value implies an upside of 65.3% from current levels, but we
continue to maintain our Neutral recommendation on the stock, owing to
concerns mentioned above. Further, in the infrastructure space, we believe there
are better bets than HCC such as L&T and Sadbhav.

No green nod to HCC’s Lavasa project; Maintain Neutral
The Environment Ministry has said it can grant clearance to Lavasa (65% subsidiary of
HCC) only after all the five pre-conditions (credible action by state government for
violations of environmental laws, written commitment accepting responsibility for
violations, ensuring that violations do not recur, setting aside 5% of the TPC for approved
CSR activities and endowing funds to Environmental Restoration Fund) are adhered to and
after the final orders of the Bombay High Court. But since the credible action from the state
government is pending, the ministry cannot issue clearance to the project. This decision is
a set back to HCC, which is desperate to bring things back to normalcy. The company is
suffering losses on account of stoppage of construction work since November last year and
plans of raising capital look a distant dream. We have been citing these concerns in our
previous notes and avoided the stock in spite of reasonable valuations. We continue to
maintain our Neutral view on the stock and would wait for further clarity on the future of
this project, as it would weigh heavily on the performance of HCC’s stock.

Hindustan Construction (HCNS.BO, Neutral)
Core business shows no sign of recovering while the Lavasa overhang continues – high debt is our
main reason for concern; we maintain our Neutral rating on Hindustan Construction (HCC)
 Despite having specialized knowledge and exposure to Hydro (40% of its order book), Nuclear power (16% of
its order book), and to complex infrastructure projects, order inflow over the past 12 months is a revenue
growth concern. Order inflow for FY11 was Rs33bn (vs. Rs57bn for FY10, and Rs89bn for FY09). We forecast
revenue to grow at a CAGR of 10% over FY11-FY13, on the back of the past 12 months’ order inflow.
 Working capital management concerns (290 days for FY11) for its core business together with high leverage
(5.4X for FY11 – consolidated) continue to exert pressure on HCC’s profitability and cash flow generation.
 Obtaining environmental clearance on Lavasa (65% stake) remains an overhang. The project is awaiting
clearance from the environment ministry (MOEF) and is accumulating a potential loss of up to Rs2cr per day
while construction lays idle – the stock has corrected 50% since the MOEF raised concerns over the
environment impact of the project.
Catalyst
 The company has been making an effort to settle disputes relating to past projects totaling about Rs7.5bn
where claims have been made and are being contested. Any monies recovered will help improve the
company’s working capital situation.
 Any positive news on Lavasa on the commencement of work and obtaining environmental clearance will be
instrumental in supporting the company’s balance sheet.
Valuation
 We lower our 12-month SOTP-based target price on HCC to Rs34 (from Rs40) as we now value the
construction business at 6X EV/EBITDA to the average of FY12E-FY13E EBITDA (down from 10X P/E earlier, in
line with construction sector peers, which now trade at lower multiples).
 We revise down our FY12-FY14 EPS estimates by 8% on the back of higher debt and consequently higher
interest costs.
 HCC trades on FY12E P/B of 1.1X (parent basis) vs. a 5-year historical median of 2.5X.
Key risks
 Upside: Strong order inflows translating to higher billings and improved working capital management.
 Downside: Increase in commodity and construction material prices.

Impressive 12% EBIDTA growth in 1Q was eaten away by high interest cost leading to a
sharp dip in PAT. The PBT results were better than we expected, but below consensus. With
the PE funding of BoT assets concluded at better than our estimate, we upgrade our target
price. We recommend Buy.

PBT exceeds our estimate, but is below consensus
HCC recorded 12% yoy growth in EBIDTA in the 1Q on just 7% sales growth. However, a
62% yoy hike in interest expenses led to a squeeze on PBT (down 85% yoy). The PBT
results surprised us, as we expected interest cost to rise qoq, whereas it was reported as flat.
The high tax rate further dampened the EPS growth rate to a 91% decline yoy. The order
book in the quarter dipped 12% qoq, as the Sawalkot order was withdrawn due to delays.
Analysts meeting highlighted challenging business environment
At the recent analysts meeting, management cited a continued slowdown in decision making
at the government level having an impact on order inflow, project execution and payment
delays. Given a recent change in the environment ministry, we believe things should begin to
ease in the coming months. A 4% qoq increase in net debt highlights continued working
capital pressure for the company. However, fresh fundraising (14.5% dilution) by the BOT
subsidiary at a valuation of Rs16.5bn is substantially better than our estimate of Rs11.8bn.
This highlights the value unlocking potential of subsidiaries.

Increasing our target price for BOT subsidiary valuation trigger
We maintain our parent EPS and valuation. The 2Q should be challenging, given that it is a
seasonally weak quarter and interest rates are on a steep rise. However, we increase our
valuation of the BOT subsidiary to match the private equity deal value. This leads to an increase
in our per share value of the BOT subsidiary from Rs15.8 to Rs19.8 (after a 15% holding
company discount). Consequently, our SOTP value increases to Rs51.6 per share. The key
trigger to watch is any favourable decision in HCC’s ambitious Lavasa project, which awaits
environmental clearance. For the core construction business, relief on working capital in terms of
lower receivables or pending arrears being cleared by the government can act as a trigger. We
maintain a Buy, with 59% potential upside.

R i s i n g   i n t e r e s t   c o s t  e a t s   a w a y   b o t t o m l i n e …
Hindustan Construction’s (HCC) Q1FY12 operational performance was in
line with our expectation. However, PAT came at | 2.9 crore vs. our
estimates of | 6.1 crore due to lower other income and higher tax rate of
53.3% on account of disallowing of  interest expenses (~7%) made for
debt raised for subsidiary. The company has indicated slower execution
for FY12 and focus on operational efficiency such as reduction in working
capital. While EAC’s Lavasa phase I clearance (with certain preconditions) and equity dilution  at HCC concession at | 1650 crore
valuation is a positive development, we believe the key trigger for HCC’s
re-rating would be MoEF approval for Lavasa phase I approval and for the
entire project, which is getting delayed. On the other hand, Lavasa
continues to incur cash outflow of ~| 2 crore per day in terms of fixed
charges. Hence, we are keeping our recommendation under review till
the time it gets MoEF approval.
ƒ Q1FY12 bottomline falls sharply on rising interest expenses
HCC’s Q1FY12 net profit at | 2.9 crore declined sharply on account of
rising interest expenses. Interest expenses grew ~62% YoY to | 93.3
crore on the back of higher debt level and increased interest rates. There
was also higher tax rate of 53.3% on account of disallowing of interest
expenses (~7%) u/s 14 (a) for debt raised by HCC for its subsidiaries.
ƒ Dilution of 14.5% stake in HCC Concessions
HCC has announced that it will raise | 240 crore by diluting 14.5% in its
step-down subsidiary HCC Concessions  to private equity player (Xander
Group). We highlight that the transaction values HCC’s concession the
BOT project at ~ | 1650 crore, significantly higher than our as well as
Street expectation.
V a l u a t i o n
At  the  CMP,  the  stock  is  trading  at  3.9x  FY13E  EPS  (after  adjusting  for
subsidiaries valuation)  and 1.2x FY13E P/BV. We  highlight that although
EAC clearance for Lavasa and stake sale in HCC Concessions is a positive
development, we believe a re-rating of the stock will be possible after
MoEF approval on Lavasa, which is getting delayed. Till the time, we are
keeping our recommendation under review

Hindustan Construction
N(V): Nothing going right; wait for a catalyst
 Q1 EPS earnings fell 90% (c71% below consensus) due to
higher rates on refinanced debt and rise in working capital
 Stake sale in Infra assets is a near term positive as it
reduces strain on consolidated balance sheet from
sustained losses in Lavasa project due to work stoppage.
 Retain N(V) with a TP of INR36 (INR38); a public listing of
Lavasa is a key re-rating catalyst

Poor 1Q earnings as interest costs soar. HCC reported revenues of INR10.6bn, which
were in line with HSBC estimates, while EBITDA margin at 13% (+40 bp y-o-y) also
surprised us on the upside by 40bp. However, a triple impact of high cost debt (foreign
currency borrowings refinanced with higher domestic debt) along with rising interest rates
(+c150bp y-o-y) and a sustained increase in working capital (c300 days from 288 days in
FY11) pulled down earnings by 90% y-o-y at INR29m (71% below consensus and 78%
below HSBC estimates).
Stake sale in the infra assets subsidiary is a near term positive. HCC sold a 14.5%
stake in HCC Infrastructure (owns six road assets) through a fresh equity issuance to
Xander Group for INR2.4bn, implying a company value of INR16.5bn. While the implied
deal value is c65% higher than our estimated value, we continue to expect that in the
absence of clear visibility on the operational data from the projects, we continue to value
it at 1.3x current invested equity. Overall, we expect the deal to reduce the strain on
HCC’s consolidated balance sheet, which continues to remain under pressure from
sustained losses due to the work stoppage at Lavasa.
Retain N (V) with a lower TP of INR36. We have cut our EPS forecast for FY12 and FY13
by 13% and 7%, respectively along with accounting for the ongoing cash loss at Lavasa
(INR20m per day). In line with that, we have lowered our target price for HCC to INR36
(INR38 earlier). We continue to value HCC’s construction business at 7x March 2013 EPS and
subsidiaries at a revised value of INR25 (INR27 earlier). We continue to expect that a
combination of weak construction business and work stoppage at Lavasa will continue to be a
drag on HCC’s valuations and a public listing by Lavasa could act as a re-rating catalyst.

Cut earnings by 7-13% for FY12 -13
HCC’s working capital cycle remains stretched (300 days as at 1QFY12 vs. 288 days in FY11), which
coupled with the slowdown in execution pace would lead to higher funding costs. Our revised estimated
funding cost is expected to increase by c2-3% in FY12 and FY13, which in turn is likely to create
downward pressure on earnings. Thereby, while we have retained our top line and operating margin
estimates, the incremental funding cost had let to a cut of 13% and 7% to our FY12 and FY13 estimates,
respectively. Our revised estimates are still 11% above consensus for FY12 earnings and 4% for FY13.

Retain N(V) rating with a revised target price of INR36
We think HCC has a better business model than its peers, with a high book to bill ratio of 4.4x which
provides revenue visibility over the next 2-3 years. Additionally, complex projects help HCC earn better
operating margins (c12-13% as against peers’ 9-10%). However, HCC has been unable to contain the
rising leverage on its balance sheet owing to weak recoveries on its receivables. Rising funding cost upon
higher leverage along would impact faster execution leading to weak earnings growth. We estimate
earnings to grow at a slow pace of 13% CAGR over FY12-13.
While there has been positive news flow on the Lavasa issue (Environment clearance from Ministry of
Environment Forests) in the past few months, there is still lack of clarity on the time line of a resolution
of the same. Hence in the absence of clarity we expect Lavasa valuations to continue to remain low.  We
have also accounted for the ongoing cash loss at Lavasa (INR20m per day) during Q1 FY12 in our
valuation. In line we have reduced our value for Lavasa from INR6 per share from INR8 per share (target
NAV discount maintained at 60%). In line, our target price has reduced from INR38 to INR36. We have
maintained our valuation for the construction business at 7x FY13 EPS.
Key downside risks include: 1) Sustained high receivable days leading to deterioration in the company’s
working capital cycle and in turn a weaker-than expected balance sheet. 2) Delay in resolving the
approvals issue for Lavasa project with the Ministry of Environment and Forest (MoEF). Key upside risks
include: 1) Faster recoveries in response to the improved focus on management to lower balance sheet
leverage. 2) Better-than-estimated valuation for Lavasa project by the market.
Under our research model, for Indian stocks with a volatility indicator, the Neutral band is 10 percentage
points above and below the hurdle rate of 11%, i.e. a Neutral band of 1-21% potential return. Our target
price implies a potential return of 10.6%
