Castrol India: Price discounting discounts on products :: Kotak Sec, report
Please Share::
Price discounting discounts on products. Our channel checks suggest that Castrol has initiated discounts on certain products and also increased dealer commissions across key categories. A cut in realizations cannot be ignored when the valuations are rich even while factoring in expansion of margins and recovery in volumes. We raise CY2015-16E estimates by 15-16% to factor in lower crude prices and increase TP to `410 (`300 previously) as we ascribe higher multiple and roll forward to CY2016E.

Premium player in lubricants business…
We met the management of Castrol India to understand in detail the
company’s business and strategy. Castrol is the largest private player in
the lubricants business mainly catering to the automotive and industrial
segments. The company has a market share (in value terms) of 18-22% in
the domestic lubricants market. Due to its strong brand presence, Castrol
commands a price premium of 15-30% compared to its competitors like
Gulf Oil Lubricants, Tide Water, IOC, BPCL, HPCL, etc. British Petroleum
owns 71% stake in Castrol due to which Castrol benefits from exclusive
tie-ups with original equipment manufacturers (OEM) due to global
commitments of automobile companies with BP. The company gets
major revenues from the automotive segment (~90%) with majority of
revenues from the car segment (~40%) followed by ~30% revenues
from the motorcycle segment and ~30% from the commercial vehicles
segment. The industrial segment constitutes only ~10% of total
revenues. In the last 10 years, the topline, PAT have grown at 8.9%,
14.8% CAGR, respectively. However, due to adverse economic conditions
and slowdown in auto sales, revenue, PAT in the last three years have
recorded growth at 2%, 1.8% CAGR, respectively. With an improvement
in auto sales and industrial growth, Castrol is expected to grow faster.
Strong distribution network & focus on branding
The company leverages its strong distribution network through Castrol
Bike Point and Castrol Pit Stop along with the bazaar segment consisting
of workshops, garages, etc. Castrol spends ~7% of its revenues on
advertising and branding of its products. On the distribution front, the
main focus has been on the mobility segment, which has increased over
the years with the increase in number of vehicles. In the automotive
business, major revenues are from the bazaar segment. The company’s
focus has been on retaining customers and its next push is focused on
the rural market where it is growing 10% YoY. Castrol plans to increase
its number of rural dealers to increase its market share in the two-wheeler
segment. In urban areas, it has 40% market share in the top 10 cities.
Decline in crude oil prices and improvement in volumes
With the decline in crude oil prices, raw material costs (base oil prices)
are expected to come down for Castrol, aiding the improvement in
margins. With expectations of an increase in auto sales, the company also
expects an increase in its volumes. Castrol is currently trading at 40x
CY13 EPS with healthy return ratios of 87.4% (RoCE) and 67.7% (RoE).

Volumes versus margins. Castrol reported 2QCY12 net income at `1.21 bn (-15.2%
yoy, -1.6% qoq), lower than our estimate of `1.29 bn. The sequential improvement in
sales volume to 56.7 mn liters (+7.8% qoq) has been largely negated by a sharp increase
in operating costs. We reiterate our SELL rating on Castrol stock noting (1) expensive
valuations at 27.3X CY2012E EPS and 25.2X CY2013E EPS and (2) potential downside
of 23% to our revised target price of `425 (`400 previously).

Volumes disappoint again, margins remain low. Castrol reported 1QCY12 net
income of `1.23 bn (-10% yoy), sharply below our estimate of `1.52 bn. The negative
variance reflects (1) lower-than-expected volumes at 52.6 mn liters (-5.9% yoy) versus
our expected 55 mn liters and (2) surprisingly lower EBITDA margins of 20.3%. We
reiterate our SELL rating on the stock, noting (1) expensive valuations at 26.1X

CASTROL INDIA LTD. (CIL)
PRICE: RS.538 RECOMMENDATION: ACCUMULATE
TARGET PRICE: RS.570 CY13E P/E: 18.3X
Castrol's net profit is exactly in line with our estimates. The Company
has reported a PAT of Rs.1.23 Bn as against our estimate of Rs.1.22 Bn.
PAT has increased by 15.1% QoQ but was lower by 10% YoY. On a sequential basis, Castrol's bottom line has increased mainly due to 1).
Higher other income, 2). Lower staff cost, 3). Better sales mix and 4).
Marginally lower depreciation cost.
In Q1CY12, Castrol has launched Castrol GTX Modern Engine. It has also
re-launched its flagship brands Castrol CRB plus and Castrol CRB Turbo
with "Durashield Booster" that provide up to two times engine life. The
full benefit of the same is expected to come in next few quarters, which
will improve volumes and margins.
The company is also focusing on driving volume growth through increasing distribution reach and strengthening advocacy amongst key stakeholders. Wider distribution network will improve the sales volume of the
Company, going forward.
Revenue has grown both in the automotive and non-automotive segment on YoY and QoQ basis. Higher net revenue growth was witnessed
in the non-automotive segment as compared to automotive segment.
Further, it must be noted that non-automotive segment enjoys higher
operating margins.
Other Income (OI) has increased by 10.6% YoY and by 127.9% QoQ to
Rs.335 Mn. OI has increased party due to some provisions written back
and partly due to higher cash balance, along with this higher interest
rates brought in higher interest income. Also, note that other income to
PBT has increased by 3.3% YoY to 18.2% in Q1CY12.
Its PAT margin was up by 180 bps but fell by 250 bps YoY to 15.7% in
Q1CY12.
Blended operating margin up by 20 bps QoQ but fell by 380 bps YoY to
20.1% in Q1CY12. Going forward, we expect ease in raw material prices
and better realization due to better sales mix and expected price hike.
The Company's management has indicated the lubricant market growth
has been slower due to the economic slowdown and inflationary pressures. This has been compounded by continuing input cost pressure and
rupee depreciation which have impacted margins.
Outlook and valuation:
Our revised earnings estimate with EPS of Rs.23.1 CY12E and 29.3 CY13E. We
expect raw material prices to fall along with the crude oil prices. Also, management has indicated for price hike going forward. In Q1CY12, average Base oil
prices have fallen to $1300/ MT from average $1450/MT in Q4CY11. This shows
that raw material cost pressure is easing and margins can improve going forward.
On the basis of our estimates, the stock at current market price of Rs.538 is fairly
valued at 16.1x EV/EBIDTA, 23.2x P/E and 19.7x P/BV on the basis of CY12E
earnings.
Based on our DCF valuation model, the 12-month target price of Castrol is
Rs.570 (Rs.430 earlier) and we now recommend ACCUMULATE (earlier REDUCE) because we expect raw material prices to fall significantly. We are bullish
on Castrol's healthy balance sheet, wide product portfolio and established brand,
which will help in boosting volumes. Castrol is a zero debt company and has
cash of ~Rs.5000 Mn in its books.

CASTROL INDIA LTD. (CIL)
PRICE: RS.504 RECOMMENDATION: REDUCE
TARGET PRICE: RS.430 CY13E P/E: 21.9X
q We expect Castrol to report a dismal performance in Q1CY12 mainly on
account of 1). Higher raw material cost (Lube oil) due to rising lube oil
prices and weak rupee, 2). Lower sales volumes, 3). Competition from
OMCs and 4). Seasonally first quarter is not a good quarter.
q In Jan'12, the Company's management has indicated slowdown in demand coupled with higher input cost which had impacted profitability in
Q4CY11. The challenging base oil and additive cost environment and the
general slowdown in the economy impacted both sales and margins.
q We expect rupee to weaken further on account of rising fiscal deficit, inflation, lowering growth and higher crude oil prices. If we look at the
recent INR/$ movement, rupee has depreciated ~4% in last one month
from Rs.48.7 (3rd Feb'12). Castrol imports its raw material, which is denominated in dollar terms, and sells lubricants in the domestic market
which is realized in rupee terms. Hence, weak rupee increases its raw
material cost and negatively impacts margins.
q Similarly, spot Brent crude oil price has increased by 13% in last two
months from $109.88 (20th Jan'12) to $124.41/bbls (6th Mar'12). We are
bullish on crude oil price mainly on account of 1). Increased global liquidity and 2). Supply concern from Iran.

Investors with a long-term perspective can buy the stock of Castrol India, a key player in the country's lubricant market. The steep fall in the share price in recent months has brought it to levels which seem to factor in most negatives.
Besides, good growth prospects with narrowing of the price premium with competition (which should aid the company's volumes), support our recommendation.
It also helps that Castrol India's dividend yields have been consistently handsome (between 3 and 4.5 per cent) and that it has negligible debt and formidable brand power.
After a rapid rise in the first half of 2011, the Castrol stock has taken a sharp knock over the past six months, falling around 26 per cent. This was mainly due to disappointing results posted by the company, especially in the September quarter.
High cost of base oil — the primary raw material — and loss of volumes due to price hikes taken by Castrol, but not its major competitors, led to the company's September quarter profits declining sharply both on a sequential and year-on-year basis.
At the current price of Rs 433, the stock has come full circle and trades around levels seen a year ago. Its trailing 12-month price-to-earnings ratio is around 22 times, lower than that of many players in the FMCG space, to which Castrol's business is comparable.
That said, the stock may continue to be under pressure in the near term, with rupee depreciation adding to the company's cost pressure and weighing in on its December quarter results.
This makes the buying opportunity suitable only for patient investors with a stomach for risk.
PRICE PREMIUM GAP NARROWING
Along with crude oil, the price of base oil — a derivative — also shot up in 2011, and was exacerbated by supply-side constraints. From around $1000 a tonne in the beginning of 2011, it increased to around $1,500 a tonne by the September quarter.
While Castrol India had taken price hikes in the early part of the year to mitigate the cost pressure, major competitors such as the public sector oil companies did not.
This led to widening of the price premium on Castrol's products over that of the competition, and resulted in the company losing out heavily on the volumes front.
In the September quarter, the company's volumes were only around 46 million litres, down from 56 million litres in the March 2011 quarter and 54 million litres in the June 2011 quarter.
The company's market share fell 2-3 percentage points to less than 20 per cent. The combination of high raw material cost and reduced volumes saw Castrol's September quarter revenues and profits dip 15 per cent and 33 per cent over the June quarter to Rs 672 crore and Rs 95 crore respectively.
The June quarter itself had shown only muted growth over the March quarter. Profitability also fell sharply, though it still remains healthy with operating margin at around 22 per cent.
However, towards the end of the September quarter, major players such as Indian Oil are reported to have taken good price hikes. This would have narrowed the price premium gap of Castrol's products.
This, along with the company's strong brand presence and marketing efforts on key influencers such as workshops and bazaar outlets, would have aided Castrol recoup some lost ground on volumes and market share.
Also, with crude oil price reducing somewhat, and supply constraints on base oil easing, the price of base oil has moderated. However, the sharp depreciation in the rupee in the December quarter would have added to the company's cost pressure, given that the bulk of its base oil requirement is imported and even the domestic purchase is priced at import-parity.
On the positive side, the recent strengthening of the rupee against the dollar, from 53-54 to 50 levels, if it sustains, would bode well for the company.
ECONOMIC UPTICK TO BENEFIT
With inflation in the country showing signs of easing and the focus returning to stimulating growth, a cut in interest rates is expected in the coming months.
This should accelerate growth in commercial and passenger vehicles, and aid Castrol's automotive segment which accounts for more than 80 per cent of its sales and profits. Also, the company's non-automotive segment which sells industrial lubricants would benefit from a revival in industrial and manufacturing activity. If the strong results of two-wheeler makers for the December quarter are any indication, good growth can be expected for Castrol in this key-focus area.
OTHER POSITIVES
Castrol benefits from strong parentage (BP) and has been consistently leveraging technology to provide premium products such as synthetic lubricants to derive better margins. Also, its financial position is quite strong with negligible debt on its books. Adding to the comfort is the company's healthy dividend paying track record, with dividend payouts of 140-250 per cent over the past few years.

driven by personal mobility and industrial segments and 2) a potential
correction in prices for key raw material - base oil
Key takeaways from the meeting
Base oil prices - a key driver: Base oil prices have had a downtick in
the last month, with decline in crude prices. While Castrol management
does not see base oil prices collapsing from current levels
(US$1,500/MT), they do believe a 13-15% fall in prices is warranted on
account of crude/base oil margins correcting on weaker global demand.
Castrol’s earnings have a 7% sensitivity to a 5% change in base oil
price, according to the company.
Volumes steady, pricing power intact. Castrol expects volumes to be
led by the personal mobility segment (cars, motorcycles) and the
industrial segment (dumpers, earthmovers). Diesel Engine Oil sales are
expected to remain flat. Castrol has taken product price hikes in Dec-10
and Mar-11, aggregating 15%, based on a prognosticated base oil range
of US$1400-1450 –further hikes may not be needed in Castrol’s view.
Castrol trades at 22x CY11P/E (based on Bloomberg consensus data), inline
with Indian FMCG companies. The company attributes this to its
strong brand/pricing power and high capital efficiency ratios.
The stock has outperformed benchmark indices over the last 12 months.
Management attributes earnings resilience to the company's ability to
pass through raw material cost pressures.

No growth for three quarters but stock trading at 23X CY2012E earnings. We are
perplexed by the high multiple commanded by Castrol despite disappointment in
earnings for the past three quarters. We highlight that the company has reported no
meaningful yoy growth in operating profits for the past three quarters led by (1)
sagging volumes and (2) contraction in margins (contrary to expectation of further
expansion). We maintain our SELL rating on the stock with a target price of `425.
Earnings have disappointed for several quarters now
Exhibit 1 gives the reported operating earnings for Castrol for the past three quarters and
compares the same on a yoy basis. We note that qoq comparison of earnings is not meaningful
given the seasonality of the business; 2Q and 4Q are typically the best quarters. Castrol has
reported yoy EBITDA decline of 12.2% in 2QCY11 and modest yoy increase of 1.1% and 1.4% in
1QCY11 and 4QCY10. The disappointment in earnings reflects (1) persistent decline in volumes
and (2) shrinking margins.
Volumes have been sluggish and will likely remain so
We highlight that Castrol has reported weak sales volumes for the past four quarters (see Exhibit
2). This reflects (1) structural slowdown in the industry and (2) loss of market share due to
significant pricing premium for Castrol products. We have long highlighted that volumes growth
will be modest given (1) increase in oil-drain intervals and (2) lower lubricants consumption at the
time of oil-drain. The recent slowdown in the economy will further accentuate the problem given
(1) slowdown in sales of passenger cars and commercial vehicles and (2) slower industrial activity.
Comparison with FMCG companies for valuation is akin to comparing apples to oranges
There have been arguments by a section of the Street that Castrol should command a similar
earnings multiple as FMCG companies given the similarity of the business. However, we have long
held our view that the earnings multiple to be accorded to a company should be based on the
earnings/cash flow profile of the company as opposed to sectoral classification. We see the
comparative earnings of FMCG companies for the past three quarters to substantiate our view (see
Exhibit 3). We note that most FMCG companies will likely generate ~17-22% growth in earnings
driven by robust volume growth over FY2012E and FY2013E. In comparison, we expect ~2%
growth in earnings for Castrol led by 2% volume growth.
Retain SELL with a target price of `425
We maintain our SELL rating on the stock given (1) potential downside of 16% to our target price
of `425 and (2) expensive valuation with the stock trading at 23X CY2012E EPS which is above its
historical P/E band of 14-18

2QFY11 revenue was below our expectations as a sharp rise in Castrol's price premium over
peers led to disappointment on volumes. We cut our EPS forecasts 3-8% on lower volumes, but a
roll-forward leaves our target price unchanged at Rs500. We downgrade to Hold, given the recent
outperformance.
Net profit marginally exceeds our expectations…
At Rs1.43bn (down 5% yoy), 2QFY11 net profit was 3% above our expectation. Revenues, and,
hence, the absolute amount of gross margins, were lower than our expectations, with lower ad
spend resulting in overall EBITDA of Rs1.96bn (down 13% yoy), just 2% below our expectation.
The bottom line was supported by higher investment income due to hardening interest rates.
Castrol declared an interim dividend of Rs7/share (unchanged from FY10)
…but revenue below expectations
At Rs7.9bn (up 6% yoy), revenue was 10% below our expectation. Castrol hiked prices in
December 2010 and March 2011 – moves that were not immediately followed by its competitors.
Hence, Castrol’s price premiums shot up from 20-25% to 35-40%, resulting in lower-thananticipated
volumes. Competitors recently sharply raised their prices, and the premiums are now
back to earlier levels, which should boost volume growth. The lag in price hikes is unusual. It may
have been due to differing views on input costs and does not reflect a weakening of the business
model, in our view. We forecast 3% yoy growth, but, given the performance to date, we cut our
absolute volume forecasts by 3% across FY11-13F (ie, zero growth in FY11).
We downgrade to Hold, with an unchanged target price of Rs500
Given lower volume, we cut our EPS forecasts 3-8% over FY11-14. Despite this cut, we leave our
target price unchanged due to roll-forward, now valuing the company at 20x FY12F EPS. This
places the stock at a 24% valuation discount to its peer group, and we believe there is scope for
this discount to narrow if Castrol provides some upside on the volume front. From an earnings
perspective, the big driver is any potential decline in oil prices or refining margins for base oil (we
factored the latter into our estimates).

Castrol India (CSTRL)

Prices high but volumes dry. Castrol reported 2QCY11 EBITDA at `2 bn (-12.2% yoy
and +9.3% qoq) versus our estimate of `2.2 bn. The sharp yoy dip in earnings was led
by slump in volumes at 54.1 mn liters (-10.1% yoy, -3.2% qoq); our expected was 61.4
mn liters. We continue to have our concerns on (1) volumes growth and (2) ability to
expand margins significantly from the existing high levels. We maintain SELL rating as
the stock is trading at 24.2X CY2012E EPS and 27% above our target price of `425
(`420 previously).
Results marred by sharp decline in volumes; other income and expenditure save the day
Castrol reported 2QCY11 net income at `1.43 bn (-5.2% yoy, +4.3% qoq), 4% below our
expected `1.49 bn. The company reported 12.2% yoy decline in EBITDA to `2 bn despite higher
net realizations reflecting 10.1% decline in volumes to 54.1 mn liters. We note that the results
could have been worse but for (1) lower other expenditure at `522 mn (-29.5% yoy) and (2)
higher other income at `194 mn (+166% yoy).
Slump in volumes reflects price elasticity of demand and competitive intensity of the market
Castrol’s volumes for automotive segment declined 12.9% yoy and 5.4% qoq to 45.3 mn liters.
The volumes were lower qoq despite 2Q typically being the best quarter in the year for Castrol.
The management attributed sharp decline in volumes to delay in price hikes taken by
followers/challengers, which resulted in huge price premium between products of Castrol and its
competitors. This possibly reflects lower brand loyalty at high prices due to absence of product
differentiation and absence of switching costs for end-users. We believe that either volume growth
or pricing power has to be compromised by the market leader in light of increased competition
from private players as well as PSUs.
Current valuations expensive given likely volume de-growth and peak margins
We maintain our SELL rating on the stock given 21% potential downside to our revised target
price of `425 (`420 previously) based on 19X CY2012E EPS of `22.3. We note that the stock is
currently trading at 24.2X CY2012E EPS which is above its historical P/E band of 14-18X (see
Exhibit 2). We find the valuations expensive in light of (1) likely volume de-growth and (2) peak
level of margins. The current valuations reflect a situation of ascribing an all-time high multiple to
peak level of earnings. We currently assume a net realization (gross realization less raw material
cost) of `66.8/liter for CY2011E and `68.2/liter for CY2012E versus `63.4 in CY2010.
Revised earnings for 2QCY11 results
We have fine-tuned our CY2011E and CY2012E EPS estimates to `21.9 and `22.3 from `22.4 and
`23.2 to reflect (1) lower volumes, (2) higher LOBS prices, (3) higher realizations for the price hike
effected in March 2011 and (4) other minor changes.
